"IN JANUARY 2007 the world looked almost riskless. At the beginning of that year I gathered my team for an off-site meeting to identify our top 5 risks for the coming 12 months.

We were paid to think about the downsides but it was hard to see where the problems would come from. Four years of falling credit spreads, low interest rates, virtually no defaults in our loan portfolio and historically low volatility levels: it was the most benign risk environment we had seen in 20 years.

As risk managers we were responsible for approving credit requests and transactions submitted to us by the bankers and traders in the front-line. We also monitored and reported the level of risk across the bank’s portfolio and set limits for overall credit and market-risk positions."

Paulson's concern was with the volatility of the

housing market. Was this bubble resilient? Or was

everything poised to come crashing down?

Pellegrini "purchased enormous databases

tracking the historic performance of more than 6M

mortgages“. They crunched the numbers, tinkered

with logarithms and logistic functions, and

ran different scenarios: if prices just flatlined,

homeowners would feel so much financial

pressure that it would result in losses of 7% of the

value of a typical pool of subprime mortgages. If

home prices fell 5%, it would lead to losses as

high as 17%.

Paulson didn't even need a general

housing-market collapse to make his

money. He needed only the most

vulnerable of all homeowners to start

defaulting. It was a classic

asymmetrical trade. Paulson could

buy a year's worth of insurance on

$12B of subprime loans for $120M –

for some of the most dubious and

high-risk subprime mortgages.

Mr. Pellegrini took his wife on vacation in Anguilla. Stopping at an ATM in the hotel lobby to withdraw some

cash, she checked the balance of their checking account.

On the screen before her was a figure she had never

seen before, on an ATM: $45 million,

newly deposited in their joint account.

It was part of Mr. Pellegrini's $175M bonus that year.
